I found myself in asimilar situation, but as the person doing the undercutting. I sometimes work with another artist in NYC who charges $80/hr. (and this was when my rate was $40/hr.) and she encouraged me to raise my prices. She said that I deserved more, but I felt that what she meant but was too polite to say was that I was undercutting her. I did raise my prices a little but I still feel that I am not harming her business because she has about twice as much experience as I do and, in my opinion, her work is better than mine and she works faster. I am not sure that the person hiring one of us for the first time would be aware of this difference; they would probably just look at the difference in our rates and choose the cheaper one. But in the long run, I think quality wins out. I am trying to achieve her level of quality and the right to charge $80/hr. It's hard to know why this Indian woman charges so little. Perhaps she is thinking of what would be an acceptable price in India, perhaps she doesn't think she is all that good. I would suggest talking to her and finding out what her motivations are. I am sure she wouldn't mind making a little more money for her work and her time, and she might even respond to your logic about undercutting the market. I think working with her might be a great way to show her what she is worth. It would really be too bad if she is a great artist and she didn't know it or value it. Let us know how it turns out as this is often an issue for many of us.
